I'm in the process of preparing the exterior of my home for painting. There are a couple spots on the siding that have started to rot around nail holes. I was wondering of a way to fix this without replacing this small section of siding?

Depending on the size of the rotten space, you may be better off replacing the wood. However, if it's only tiny spots around nail holes then follow these steps:
  1. Remove all the rotten wood from the area.
  2. Use an awl or other sharp pointy tool to make small punctures in and around the area.
  3. Apply a wood hardener to the area, such as that made by Minwax, and let dry per the manufacturer's instructions.
  4. Use a two-part filler to fill in any holes or imperfections, let cure, and sand smooth (Don't sand any surrounding paint that may be lead-based!).
  5. Spot prime, then prime and paint the whole house.
Step #4 is the important part, because any imperfection in the final product can cause this problem again. Standing water, even in little dimples from siding nails, is the reason you had the rot around the nail holes in the first place. The water will eventually wear out the protective qualities of paint, and infiltrate the wood around the nail.
